Steam is a gaming service that sells games. The cool thing is that it's kind of like the program "XFire" on PC that lets people know what you're playing, but steam takes it one step further because it's a service that you can actually buy a game, download it from them, install it, and always install it again/ have a virtual backup.
One of the cool features though is that steam itself runs in a "shell", so you can hit shift+tab to get to the steam menu while in-game to access your friends list or something and see what your pals are playing. Maybe they are playing the new Call of Duty Modern Warfare 2 together. You can actually join their game from there (kinda like joining someone from PS3 or something).
Steam kinda helps create a gaming community of its own that just happens to sell games too. Good business model if you ask me. I would have loved to come up with it myself.
